Learning objectives

Calculate present and future values, draw cash-flow timelines and distinguish ordinary annuities from annuities due. Use a calculator or spreadsheet and state the interest period.

Concepts and formulas

Money today can earn a return, so equal nominal amounts at different dates are not generally equivalent. Future value FV = PV(1+r)n. Present value PV = FV/(1+r)n. The rate r and number of periods n must use the same time unit. Express 10% as 0.10.

For equal end-of-period payments A, ordinary-annuity PV = A[1−(1+r)−n]/r and FV = A[(1+r)n−1]/r for nonzero r. An annuity due pays at the beginning of periods; multiply the corresponding ordinary-annuity value by (1+r). At a zero rate, the value is A×n.

Worked examples

  1. ₹10,000 invested at 10% annually for two years becomes 10,000×1.10² = ₹12,100. Compound interest totals ₹2,100.
  2. ₹12,100 due after two years has present value ₹12,100÷1.10² = ₹10,000 at 10%.
  3. Three year-end receipts of ₹5,000 at 10% have PV = 5,000[1−1.10−3]/0.10 ≈ ₹12,434.26.
  4. If those receipts occur at the beginning of each year, the comparable PV is ₹12,434.26×1.10 ≈ ₹13,677.69.

Practical procedure

  1. Draw a timeline starting at time 0 and locate every payment.
  2. Identify whether the amount is a single sum or a payment series.
  3. Select a valuation date and matching periodic rate.
  4. Compound earlier flows forward or discount later flows backward.
  5. Combine amounts only after bringing them to the same date.
  6. Retain precision until the final currency answer.

Compounding frequency

If a nominal annual rate j is compounded m times yearly, use periodic rate j/m and mt periods over t years. The effective annual rate is (1+j/m)m−1. For example, a nominal 12% rate compounded monthly has an effective annual rate of about 12.68%. An effective annual rate cannot simply be divided by 12 to obtain an exact equivalent monthly rate.

Agribusiness application

A processor comparing immediate payment with a larger deferred payment must consider timing and collection risk. A larger future amount is not automatically the better offer. The discount rate in a classroom exercise is an assumption, not a promised return or a current bank quotation.

Record and precautions

Prepare columns for period, receipt, payment, net flow, factor and equivalent value. State whether payments occur at the start or end of a period. Spreadsheet functions may use different signs for payments and receipts; verify against the timeline. Do not mix monthly periods with an annual rate.

Revision and assessment

  1. Find FV of ₹20,000 for three years at 8%.
  2. Find PV of ₹15,000 due in one year at 10%.
  3. Why must the rate match the period?

Answer guide

  1. ₹20,000×1.08³ = ₹25,194.24.
  2. ₹15,000÷1.10 ≈ ₹13,636.36.
  3. Each compounding or discounting factor must apply to the same interval counted by n.
